Crypto-backed loans offer tax benefits and flexibility for holders in UK and US

In Brief

  • 💸 Crypto-backed loans let you get cash while keeping your $BTC position intact.

  • 📉 Selling may trigger tax bills, but borrowing against crypto often does not.

  • 🌍 Rules differ globally, so always check local tax guidance before using crypto loans.

Many cryptocurrency holders who invested in assets like Bitcoin years ago now find themselves facing unexpected cash needs. Instead of selling their crypto — an action that could limit future upside and create tax liabilities — some are turning to crypto-backed loans as an alternative to liquidating their holdings.

How crypto-backed loans work

Crypto-backed loans operate on a collateralized basis, much like a mortgage or car loan. Borrowers pledge digital assets such as Bitcoin or Ethereum as collateral and then receive either cash or stablecoins in return. Upon repaying the loan, borrowers reclaim their original assets.

Two main factors make these loans different from their traditional counterparts. Lenders typically do not require credit checks, relying solely on collateral value, which opens access to those with limited or no credit history. Additionally, these loans generally do not affect borrowers’ credit scores, and the borrowed amount can be used for any purpose, from covering emergencies to making planned purchases.

Another key distinction is the use of over-collateralization. To protect the lender from price volatility, borrowers can only obtain a portion of their crypto’s value. The loan-to-value (LTV) ratio — typically set by the lender — determines the maximum amount available. For example, depositing $10,000 in Bitcoin could enable a loan of up to $7,000, assuming a 70% LTV ratio.

In practice, most crypto loan platforms make the process straightforward: select the asset for collateral and the currency to borrow, specify the amount, confirm the transaction, and receive funds almost instantly.

Loan types and platform features

Borrowers can choose between fixed-term loans or revolving credit lines. Fixed loans usually last from a few months to a year and have a set repayment schedule. In contrast, a crypto credit line, similar to those offered in traditional finance, remains open indefinitely as long as enough collateral is maintained, with no fixed term or repayment plan.

Some platforms, such as Clapp, incentivize conservative borrowing by offering lower interest rates to users with lower LTV ratios. Clapp’s service also allows borrowers to use a pool of up to 25 different assets as collateral and to adjust their portfolio composition at any time while the credit line is active.

This flexibility allows users to rebalance assets in response to market shifts without needing to close their loan facilities.

Mini dictionary: Clapp is a crypto lending platform that offers credit lines and supports multi-asset collateral pools, enabling flexible borrowing options for cryptocurrency holders.

Risks and liquidation thresholds

Market volatility carries inherent risks for both lenders and borrowers. If the value of pledged collateral falls below a predefined threshold — typically between 75% and 85% LTV — lenders may liquidate part or all of the collateral to cover the loan. Many platforms notify borrowers as they approach these limits, providing an opportunity to add more collateral or make partial repayments to avoid liquidation.

Should crypto values decline rapidly, reaching the liquidation threshold could result in forced asset sales. Conservative borrowing, well below the maximum available, can give borrowers a greater safety margin against unexpected market movements.

Tax implications and global differences

One notable advantage of borrowing against crypto is the potential tax benefit. In many jurisdictions, selling cryptocurrency is categorized as a disposal, which often triggers capital gains tax. By contrast, borrowing against holdings does not typically result in a taxable event unless the collateral is liquidated.

In the United Kingdom, HM Revenue & Customs (HMRC) treats the sale of cryptocurrency as a taxable disposal for Capital Gains Tax purposes. Simply borrowing against crypto does not generally create a tax liability, except if liquidation occurs. The Internal Revenue Service (IRS) in the United States follows similar guidelines, viewing crypto as property and applying capital gains tax upon sale. These regulations can vary widely in other regions, making it essential to consult local rules or seek professional tax advice before proceeding.

Keeping your assets as collateral allows you to access liquidity while maintaining portfolio exposure and, in some cases, reducing tax liability compared to direct sales.

Key considerations for borrowers

Before committing to a crypto-backed loan, individuals are advised to carefully review their LTV ratios, understand the lender’s specific liquidation policies, and confirm the tax implications based on their local jurisdiction. For those with temporarily limited cash flow, this method offers a way to unlock liquidity without missing out on potential future market gains or incurring avoidable tax costs.
