US inflation rises 0.1% in July, easing pressure for Fed rate hike

US consumer inflation climbed slightly in July, aligning with economists’ forecasts and reducing the likelihood that the Federal Reserve will feel compelled to increase interest rates at its upcoming meeting. Policymakers are now weighing ongoing inflation against signals of a weaker labor market as they consider future actions on monetary policy.

Inflation aligns with forecasts

According to new figures from the Bureau of Labor Statistics, the Consumer Price Index (CPI) rose by 0.1% in July when compared to June. Core CPI, which excludes more volatile food and energy prices, increased by 0.2%. Both numbers matched consensus estimates and suggested that the pace of price growth remains steady.

Over the past year, the headline CPI rose 3.4%, while core inflation for the same period reached 2.5%. While these annual rates show a decline from recent highs, both figures remain above the Federal Reserve’s stated 2% inflation target.

The data reflect an ongoing debate among policymakers and investors regarding whether inflation is ebbing quickly enough to justify holding rates steady or if further action is required.

Energy prices support moderation

The report indicates that easing energy prices helped moderate overall inflation in July. The energy index fell 1.5% during the month, following a 5.7% decline in June. Gasoline led the decrease, with its index dropping 2.9% in July and prices, before seasonal adjustment, falling 2.1%.

Despite recent monthly declines, energy costs remained significantly higher than a year ago. The energy index was up 14.7% over the 12 months ending in July, with gasoline prices rising by 24.6% over the same period.

Average gasoline prices tracked by the US Energy Information Administration fell to $4.064 per gallon in July from $4.184 in June, after peaking at $4.609 in May.

The combination of stable core inflation and continued declines in certain energy categories could give the Federal Reserve additional flexibility before making its next monetary policy decision.

Market reaction and policy outlook

US equities responded positively after the inflation release, with S&P 500 futures increasing about 0.5%, Dow Jones futures up 0.25%, and Nasdaq futures gaining around 1%. The upward movement in Nasdaq futures reflected growing investor enthusiasm for growth and technology shares.

Before the data, JPMorgan’s trading desk had projected several market scenarios, noting that a core inflation reading between 0.2% and 0.25% would likely support a modest rise in the S&P 500 index.

Steve Ryder, senior fixed-income portfolio manager at Aviva Investors, pointed out that the latest figures are “likely to reassure policymakers that the sharp downside surprise seen in June was neither entirely noise nor the start of a much faster disinflation process.”

Ryder added that the numbers offer little reason for the Federal Reserve to rush a policy change but keep the possibility of a September rate increase on the table. He emphasized that investors will remain attentive to upcoming data before drawing firm conclusions about the next moves in monetary policy.

Labor market remains center stage

The release of the inflation report came only days after data showed an unexpected loss of jobs in July, which prompted many investors to lower their expectations for imminent monetary tightening. The Federal Reserve had maintained steady rates at its July meeting, with three out of twelve policymakers voting for an increase.

Since then, financial markets have grappled with the contradictory evidence of persistent inflation and a moderating labor market. The CME’s FedWatch tool indicated that traders currently see about a 50% probability of a rate hike at the Fed’s September meeting, while October and December are increasingly viewed as possible windows for further tightening if inflation remains above target.

Ryder suggested that, in the near term, investors will focus more intently on new inflation and labor market reports to assess the Federal Reserve’s direction.

He suggested that market reactions may remain muted in the coming weeks, as participants continue to question whether the inflation rate is genuinely converging toward target or plateauing slightly above it.

As a result, the latest CPI reading leaves the Federal Reserve with time to maintain a cautious approach and re-examine incoming data before deciding on its next policy move.
