Crypto lending market shrinks to $56.16 billion as CeFi surpasses DeFi in Q2 2026

In Brief

  • 🚨 CeFi crypto loan volume surpassed DeFi for the first time since Q3 2023.

  • 📉 Total crypto-collateralized lending dropped to $56.16 billion in Q2 2026.

  • 💡 Hybrid products now let users borrow with a centralized interface but onchain collateral in $BTC or USDC.

Crypto lending continues to split into two primary approaches: onchain lending powered by blockchain protocols and centralized loans administered by companies. The distinction centers on who holds collateral, sets terms, and manages the risks involved. Recent developments highlight how hybrid products increasingly blur these lines, while overall market activity has shifted between decentralized finance (DeFi) and centralized finance (CeFi) platforms.

Onchain lending vs centralized crypto loans

Onchain lending involves providing cryptocurrency collateral to a smart contract or lending protocol, where programmed rules govern the relationship. These platforms—such as Aave V3—require borrowers to deposit more collateral than the funds they wish to borrow. If the value of the collateral falls and the position’s “health factor” drops below 1, the protocol can trigger liquidation and seize funds to cover the outstanding debt.

Centralized crypto loans involve a company that acts as lender or counterparty, setting eligibility criteria, terms, and managing custody of assets. Borrowers depend on the company’s ability to administer the service and secure their collateral, with risk levels shaped by the specific arrangements.

Some lending services now combine both models. For instance, Coinbase’s U.S. crypto-backed loan product allows users to interact through the Coinbase interface, while collateral is managed onchain via Morpho on the Base network. According to Coinbase, the service is available across most U.S. locations except New York, and comes with security and liquidity warnings related to the underlying protocol.

Mini dictionary: Morpho is a decentralized money market protocol that enables users to borrow and lend crypto assets directly onchain, while optimizing rates and managing risk with automated mechanisms.

Collateral, rates, and risks

Collateral management remains a core difference between these models. Protocol-based loans use smart contracts, which may reduce certain company risks but introduce new concerns such as vulnerabilities, network issues, or liquidity shortages. By contrast, centralized lenders manage collateral with their own security practices, making the user dependent on company behavior and the robustness of their custody systems.

Aave V3 uses dynamic borrowing rates that adjust according to market utilization. Other protocols and lending apps feature variable or fixed rates based on design. In July 2026, Morpho, a protocol operator, introduced Midnight, a noncustodial lending platform that offers fixed-rate, fixed-term loans initially limited to the Base network and the cbBTC/USDC trading pair. In September, Morpho confirmed that Coinbase had integrated fixed-rate USDC loans against BTC using Midnight, expanding its variable-rate offerings.

“The analysis of whether federal securities laws apply to a lending product depends on who sets rates, defines asset eligibility, or determines liquidation provisions,” noted SEC Commissioner Hester Peirce in July 2026. “Circumstances may affect regulatory obligations.”

Both onchain and centralized models involve risks including protocol security, liquidity, regulatory uncertainty, and, in the case of centralized loans, reliance on the lender’s performance. Overcollateralization does not guarantee protection if asset prices move sharply, as rapid value declines can instantly place positions at risk of liquidation.

Growth of hybrid and changing trends

The expansion of hybrid lending products illustrates how the distinction between CeFi and DeFi can be fluid. With Coinbase’s interface routing loans to Morpho, borrowers experience a mixture of company-led user experience and onchain asset management. Morpho reported in September 2026 that Coinbase’s variable-rate loans accounted for over $1.4 billion in active loans, backed by approximately $3 billion in collateral at launch of its fixed-rate product.

Galaxy Research, a digital asset and blockchain research firm, estimated total crypto-collateralized lending reached $56.16 billion at the end of the second quarter of 2026, representing a 16.78% decrease from the previous quarter. Outstanding DeFi lending app borrowings stood at $20.43 billion, while centralized lenders held $22.98 billion. Galaxy’s report marked the first time since the third quarter of 2023 that assets held by CeFi lenders outpaced those of DeFi platforms.

Lending ModelOutstanding Borrowing (Q2 2026)Change vs. Previous Quarter
DeFi (Decentralized Lending Apps)$20.43 billion–
CeFi (Centralized Lenders)$22.98 billion–
Total Crypto-Collateralized Lending$56.16 billion-16.78%

Hybrid lending options further complicate labeling, as company-led platforms may facilitate access to purely onchain lending with transparent protocols, while smart contract models can introduce fixed terms more commonly associated with corporate financial products.

Practical considerations for borrowers

Borrowers are advised to carefully review where collateral is held, whether rates can change, what triggers liquidation, and how service outages or legal restrictions might impact operations. The choice between onchain and centralized models should factor in who controls the loan and collateral, potential risks, and whether protections apply in the relevant jurisdiction.

Liquidation can occur if collateral value drops, even when using advanced protocols like Aave V3. Centralized loans bring risks related to the lender’s solvency and practices, while onchain loans are exposed to protocol and smart contract vulnerabilities.

Ultimately, users are encouraged to verify specifics of any product and consult qualified professionals for tax or legal matters. The primary differences between DeFi and CeFi lending remain relevant, but hybrid models and evolving products mean careful due diligence is essential in navigating crypto lending markets.
