A recent report by US-based financial firm Schwab has shed new light on the role of cryptocurrencies in investment portfolios, emphasizing risk management over profit expectations. According to Schwab’s findings, when investing in digital assets, the primary consideration should be the level of risk taken, rather than the potential for gains.

Volatility’s impact on portfolios

The report underscores that both Bitcoin and Ethereum are highly volatile assets, meaning even small allocations can significantly alter a portfolio’s risk profile. Historically, both cryptocurrencies have experienced sharp declines—sometimes losing more than 70% of their value, figures that far exceed losses seen in more traditional investment vehicles.

Given this high degree of volatility, the presence of even minimal amounts of digital assets in a portfolio can lead to a meaningful increase in overall risk. Schwab’s analysis notes that portfolios with just 1–3% cryptocurrency exposure can react unexpectedly during periods of market turbulence, diverging from anticipated outcomes.

The company points out that introducing cryptocurrencies, even at low weights, can result in a notable uptick in portfolio risk, a concern investors should carefully consider.

Risk preferences shaping asset allocation

Schwab’s report identifies two main approaches in crypto investing. The first follows the classic portfolio theory, where expected returns, volatility, and correlations help guide allocation decisions. However, Schwab notes that return expectations for cryptocurrencies vary widely among investors, causing suggested allocation rates to shift considerably based on personal forecasts.

The report comments, “If the expected return from cryptocurrencies is below 10%, allocating a meaningful share of a portfolio may not be reasonable; in such cases, even minor changes can significantly impact recommended allocation rates.”

An alternative approach prioritizes risk over return, with investors choosing their comfort level and adjusting crypto exposure accordingly. Still, Schwab cautions that even by this method, cryptocurrencies can introduce greater-than-anticipated levels of risk into portfolios.

Ultimately, Schwab refrains from recommending a standard allocation, concluding that the decision depends on each investor’s personal risk tolerance, investment horizon, level of knowledge, and capacity to withstand potential losses.

The report goes on to clarify that cryptocurrencies remain speculative, bringing heightened risks for investors. Schwab repeatedly draws attention to the potential dangers associated with these digital assets.

In closing, the report notes, “Cryptocurrencies and related products may not be suitable for every investor,” highlighting concerns over liquidity, fraud, and theft risks associated with these assets.

Despite these risks, Schwab concedes that digital assets can sometimes enhance diversification and, in certain cases, deliver higher returns. Nonetheless, the firm recommends treating cryptocurrencies as high-risk side assets, rather than core investments.
